Forcenturies,thecurrenciesoftheworldwerebackedbygold.Thatis,apieceofpapercurrencyissuedbyanyworldgovernmentrepresentedarealamountofgoldheldinavaultbythatgovernment.Inthe1930s,theU.S.setthevalueofthedollarat8single,unchanginglevel:lounceofgoldwasworth$35.AfterWorldWarII,othercountriesbasedthevalueoftheircurrenciesontheU.S.dollar.SinceeveryoneknewhowmuchgoldaU.S.dollarwasworth,thenthevalueofanyothercurrencyagainstthedollarcouldbebasedonitsvalueingold.AcurrencyworthtwiceasmuchgoldasaU.S.dollarwas,therefore,alsoworthtwoU.S.dollars.
Unfortunately,therealworldofeconomicsoutpacedthissystem.TheU.S.dollarsufferedfrominflation(itsvaluerelativetothegoodsitcouldpurchasedecreased),whileothercurrenciesbecamemorevaluableandmorestable.Finally,in1971,theU.S.tookawaythegoldstandardaltogether.Thismeantthatthedollarnolongerrepresentedanactualamountofaprecioussubstance-marketforcesalonedetermineditsvalue.
Today,theU.S.dollarstilldominatesmanyfinancialmarkets.Infact,exchangeratesareoftenexpressedintermsofU.S.dollars.Currently,theU.S.dollarandtheeuroaccountforapproximately50percentofallcurrencyexchangetransactionsintheworld.AddingBritishpounds,Canadiandollars,Australiandollars,andJapaneseyentothelistaccountsforover80percentofcurrencyexchangesaltogether.
MethodsofExchange:theFloatingExchangeRate
Therearetwomainsystemsusedtodetermineacurrency'sexchangerate:floatingcurrencyandpeggedcurrency.Themarketdeterminesafloatingexchangerate.Inotherwords,acurrencyisworthwhateverbuyersarewillingtopayforit.Thisisdeterminedbysupplyanddemand,whichisinturndrivenbyforeigninvestment,import/exportratios,inflation,andahostofothereconomicfactors.
Generally,countrieswithmature,stableeconomicmarketswilluseafloatingsystem.Virtuallyeverymajornationusesthissystem,includingtheU.S.,CanadaandGreatBritain.Floatingexchangeratesareconsideredmoreefficient,becausethemarketwillautomaticallycorrecttheratetoreflectinflationandothereconomicforces.
Thefloatingsystemisn'tperfect,though.Ifacountry'seconomysuffersfrominstability,afloatingsystemwilldiscourageinvestment.Investorscouldfallvictimtowildswingsintheexchangerates,aswellasdisastrousinflation.
MethodsofExchange:thePeggedExchangeRate
Apegged,orfixedsystem,isoneinwhichtheexchangerateissetandartificiallymaintainedbythegovernment.Theratewillbepeggedtosomeothercountry'sdollar,usuallytheU.S.dollar.Theratewillnotfluctuatefromdaytoday.
Agovernmenthastoworktokeeptheirpeggedratestable.Theirnationalbankmustholdlargereservesofforeigncurrencytomitigatechangesinsupplyanddemand.Ifasuddendemandforacurrencywastodriveuptheexchangerate,thenationalbankwouldhavetoreleaseenoughofthatcurrencyintothemarkettomeetthedemand.Theycanalsobuyupcurrencyiflowdemandisloweringexchangerates.
Countriesthathaveimmature,potentiallyunstableeconomiesusuallyuseapeggedsystem.Developingnationscanusethissystemtopreventout-of-controlinflation.Thesystemcanbackfire,however,iftherealworldmarketvalueofthecurrencyisnotreflectedbythepeggedrate.Inthatcase,ablackmarketmayspringup,wherethecurrencywillbetradedatitsmarketvalue,disregardingthegovernment'speg.
Whenpeoplerealizethattheircurrencyisn’tworthasmuchasthepeggedrateindicates,theymayrushtoexchangetheirmoneyforother,morestablecurrencies.Thiscanleadtoeconomicdisaster,sincethesuddenfloodofcurrencyinworldmarketsdrivestheexchangerateverylow.Soifacountrydoesn'ttakegoodcareoftheirpeggedrate,theymayfindthemselveswithworthlesscurrency.
MethodsofExchange:Hybrids
Inreality,fewexchangeratesystemsare100percentfloating,or100percentpegged.Countriesusingapeggedratecanavoidmarketpanicsandinflationarydisastersbyusingafloatingpeg.TheypegtheirratetotheU.S.dollar,andthatratedoesn'tfluctuatefrom
daytoday.However,thegovernmentperiodicallyreviewstheirpeg,andmakesminoradjustmentstokeepitinlinewiththetruemarketvalue。
Floatingsystemsaren'treallylefttothemercyofmarketforces,either.Governmentsusingfloatingexchangeratesmakechangestotheirnationaleconomicpolicythatcanaffectexchangerates,directlyorindirectly。Taxcuts,changestothenationalinterestrate,andimporttariffscanallchangethevalueofanation'scurrency,eventhoughthevaluetechnicallyfloats.
TheEuro
OnJanuary1,2002,theeurobecamethesinglecurrencyof12memberstatesoftheEuropeanUnion-makingitthesecondlargestcurrencyintheworld(theU.S.dollarbeingthelargest).Thiswas,todate,thelargestcurrencyeventinthehistoryoftheworld;twelvenationalcurrenciescompletelydisappearedandwerereplacedbytheeuro。
Althoughtheeuroisfundamentallyatooltoenhancepoliticalsolidarity,italsohastheeconomiceffectofunifyingtheeconomiesofparticipatingcountries.Someoftheeuro'sadvantages,inregardtoeconomics,include:
